Interest Rates: The Price of Money

Interest rates influence the cost of borrowing, the return available on safer assets, valuation assumptions and financial conditions. Traders therefore watch rates not only as a macro statistic but as a variable that changes the relative attractiveness of many assets.

Policy Rate vs. Market Rates

A central bank controls a policy instrument, while many market rates are determined by supply, demand and expectations. Mortgage rates, corporate borrowing costs and government yields can therefore move before or independently of a policy decision.

Rates and Valuation

Higher discount rates generally reduce the present value assigned to future cash flows, all else equal. This is especially relevant for assets whose expected cash flows are far in the future. But valuation is only one transmission channel.

Rates and Company Economics

Higher rates can raise financing costs, weaken interest-sensitive demand and change capital allocation. Companies with large debt loads may be more sensitive than cash-rich companies.

Rates and Trading Context

We should distinguish the rate level from the direction of change and from expectations. A rate cut is not automatically bullish if it happens because economic conditions are deteriorating sharply.

Example

We have a scheduled macro release before a planned breakout trade. Rather than predicting the number, we define the event risk, note the consensus, and decide in advance whether the position can remain open. After the release, the price reaction becomes evidence for or against our market thesis.

Common Mistakes

The main mistake is treating macro releases as automatic signals. We can also overfocus on the headline and ignore expectations, revisions, positioning and the actual price reaction. A macro explanation should improve our context, not replace risk management.

Knowledge Check

  1. Why is the market reaction to an economic release not determined by the headline number alone?
  2. How can this indicator or event affect a trading thesis?
  3. What should we decide before the scheduled release rather than during the volatility?
